I bet you didn’t know, the IRS will allow you to invest your IRA in a variety of investments and you are not limited to bank CD’s, stocks, bonds or mutual funds. That’s right the IRS will allow you to invest in anything with the exception of life insurance and collectables.
These exceptions are spelled out in the Internal Revenue Code, Section 408 and can be found on the IRS website. You will specifically want to look at section 408(a)(3) regarding the prohibition of investment in life insurance.
Investment in collectables will be found in IRC section 408(m)(2) where a collectable is defined as any work of art, rug or antique, metal or gem, stamp or coin, alcoholic beverage and any other tangible personal property specified by the Secretary.
These are the only two prohibited investments for your IRA, but, you must then understand the term “disqualified parties” because a prohibited transaction is also any transaction involving a “disqualified party”.
So who are these disqualified parties? Well the IRC section 4975(e)(2) defines disqualified parties and you should review this section with your CPA or tax attorney before making any investment.
Some of the most common prohibited transactions involving disqualified parties are those involving family members. The IRC defines family members as your spouse, ascendants and decedents (parents, grandparents, children and grandchildren). You are also a disqualified party when it comes to dealing with your IRA.
With this in mind it would be a prohibited transaction if you were to have your IRA purchase an investment for the benefit of you, your spouse, parents or children. For example your IRA could not purchase a rental property and rent it to one of your family members as defined by the IRC even if that family member paid a market rate for the property.
You could not sell an investment that you or a family member currently owns to your IRA no matter how you arrived at the price or how good of an investment you might think it would be for your IRA.
Basically the idea is to keep all transactions with your IRA “arms length” and don’t enter into a transaction with your IRA that would currently benefit you personally or your family members.
You may have heard about an IRA with “checkbook Control” which is basically where you create an LLC and have your IRA purchase the entire ownership of the LLC having your IRA name you as manager of the LLC. Keep in mind that having an LLC does not prevent you from having to abide by the prohibited transaction rules. IF the IRA owns the LLC the LLC would be subject to the prohibited transaction rules just like the IRA itself. You must be very careful with this type of investment strategy and I would not suggest you use an LLC without competent accounting and legal advice.
